Had a play with Office 2010 and 2003. It appears as if this is an issue with the .docx file container.
Using 2010 and saving a blank document as a Word97 - 2003 .doc and then pasting an image works great. as soon as you save as a .docx then the image is altered, whatever settings you use in options. I've given up and have set the default save format as .doc. Hope that Microsoft will sort this out, a massive step backwards.
